The thesis concentrates on the study and the implementation of a new method based on the Instantaneous Sharpe Ratio used for pricing Collateralized Debt Obligations(CDOs). The model will also account for market incompleteness.CDOs are debt instruments issued on an underlying portfolio comprising a heterogeneous pool of assets, like bonds or generic titles. They are extremely complex financial instruments: they are based on a pool of underlying assets, so they are multi name credit derivatives. Determining the correct price can be quite a challenge, since the sources of risk that have to be considered are numerous.\\ During the last crisis these issues have been underestimated, leading to a faulty estimate of the derivative’s value. The model discussed in these pages aims at improving the techniques used for CDO pricing. This is achieved using stochastic interest rates and default intensities. The Sharpe ratio approach has two further advantages as it allows to consider an investor’s risk attitude and it also performs better in illiquid markets. This work is entirely based on the article written by A. Andreoli, L.V. Ballestra and G. Pacelli [1].
Ballestra e G. Pacelli [1].
