This thesis addresses the problem of hedging notionals of synthetic CDO tranches in an incomplete market framework, featured by the joint presence of spread risk and default risk. Traditional hedging approaches face significant limitations in this context, motivating alternative methodologies, such as the one developed by Liu and Huang (2019). In their article, hedging is reinterpreted as a forecasting problem, focusing on predicting the sensitivity of the CDO tranche with respect to the liquid hedge instrument, namely the CDS index. The thesis analyzes and replicates a combined forecasting framework based on the integration of two structurally different credit risk models: a bottom-up one-factor Gaussian Copula model and a top-down Local Intensity model. Individual forecasts are aggregated through a weighting mechanism based on fuzzy soft set theory: model weights depend on their historical forecasting accuracy relative to a market-based benchmark set of hedge ratios. The empirical analysis is performed on market data for the iTraxx Europe Main on-the-run CDS index and the corresponding equity tranche, over the period 2020-2025. The conducted experiments aim to assess the combined forecasting model's capability of producing stable and adaptive hedge ratios, outperforming both individual model strategies in the presence of dynamic market conditions. The thesis further extends the original framework by introducing an alternative bottom-up model, namely a Student-t Copula, to capture tail dependence, alternative membership functions to severely penalize poor model performance, and a dynamic weighting scheme based on rolling calibration windows. These methodological extensions improve the robustness and adaptability of the hedging strategy, particularly during periods of increased market stress.

Abstract
These methodological extensions improve the robustness and adaptability of the hedging strategy, particularly during periods of increased market stress.| File | Dimensione | Formato | |
